There are several ways to acquire properties in foreclosure. However, many investors are not aware of the process of buying junior liens and stepping in the shoes of the lender. Once you buy the note, you are now the lender and you can start the foreclosure yourself. Of course you would need to reinstate the senior lien if the homeowner was behind on payments. You can now approach the borrower with the "deed in lieu" proposal once you started the foreclosure.
The benefit to the homeowner is that their credit will not be ruined for years to come. The benefit to the lender is that you can avoid the costs and long delays involved with the foreclosure process which can be substantial especially in a judicial foreclosure state. The other benefit to the lender is to avoid the borrower from filing bankruptcy which really extends the timeline. Also, when you buy junior liens you have to protect your position by keeping the senior lien current and by doing the deed in lieu you can reduce your holding cost. There are times when you would not want to use this method. You would not want to get a deed in lieu as a lender when there are liens attached to the property that are junior to you since you would inherit those liens as well. Therefore, as a lender in that scenario, you would be better off foreclosing and wiping out those junior liens instead of taking on the addition liabilities.
Before we talk about this strategy, I want to say that it is better that an experienced investor be involved for such transactions and that you really need to search title thoroughly. Buying properties in this manner can be a great way to make money and avoid much of your competition. You also avoid talking to the seller since you are buying the note from the bank directly. The lenders are motivated to get something for these junior liens since many times they get wiped out at the foreclosure auction if not enough equity exists.
In order to make this process work you need to locate junior lien holders that are secured by a property where the first lien is being foreclosed on. The best deals are private loans or small finance companies which are eager to get their money back. It is important that you determine the equity position of the junior loan you are buying and there should be enough equity so you can't lose.
Once this process is complete, you can get paid in several ways. If you allow it to go to auction, you will get paid from the proceeds of the sale as long as the buyer bids above your loan to value. A second way is by reinstating the senior lien to stop foreclosure and then initiating foreclosure yourself and then get the ownership of the house or getting a deed in lieu and then sell the property. The homeowner could also refinance the house and pay you off the full value of the note. Finally, if the borrower decides to reinstate the senior loan, then you can always sell you note to a paper broker.
In closing, you must not pay off the junior lien but instead you should be buying by an "assignment of mortgage" or "assignment of deed of trust" and getting an "assignment of note". If you pay off the junior lien you just gave the homeowner a great gift! It is important to work with an attorney familiar with this process to ensure a smooth transaction.
